Combine 1 1/3 cups powdered sugar, coconut and peanuts in food processor bowl fitted with metal blade. Cover; process until coconut and nuts are finely chopped (1 to 2 minutes).
Combine sugar mixture and butter in large bowl. Beat at medium speed, scraping bowl often, until creamy. Add egg and 1/2 teaspoon vanilla; continue beating until well mixed. Reduce speed to low; add flour, baking powder and salt. Beat until well mixed. Cover; refrigerate until firm (at least 1 hour).
Heat oven to 375°F.
Roll out dough on lightly floured surface, one-half at a time (keeping remaining dough refrigerated), to 1/8-inch thickness. Cut with 3-inch mitten cookie cutter. Place 1 inch apart onto ungreased cookie sheets. Bake for 8 to 10 minutes or until edges are lightly browned. Cool completely.
Combine all frosting ingredients
except
milk and food color in small bowl. Beat at low speed, adding enough milk for desired spreading consistency. Divide frosting into three portions. Tint each portion with food color as desired. Decorate cookies with frosting.
